The arcjet thruster is very similar in operation to most chemical rockets and jet engines, so before discussing arcjets specifically let's look at the operation of thermal-expansion thrusters in general first. This more general category includes thrusters that operate by generating hot gasses at high pressure and then allowing them to expand in a nozzle, creating thrust.
